How do gaming headsets allow us to differentiate distance and location of noises, such as if footsteps are on the floor above or below you, or where and how far gunshots are coming from in a BR type game based on where you are standing and which way your camera is facing?

Humans have 2 ears on different sides of their heads. Based on the differences in loudness and time as a sound as it reaches both ears, you can get an approximation of where that sound is. This is something human brains evolved to do to help use hunt and avoid predators. Gaming headsets have multi-channel sounds, and provide different sounds input to each ear, allowing game designers to take advantage of this ability. The designers do some reasonable complex physics simulation of the game environment to figure out how loud each sound effects needs to be in each ear in order to trick the brain into thinking that it’s in a specific position.
